What firewalls do you have? These often need setting up to allow internet traffic over a network.

The basic network is up, you can access files from each computer both ways.
Windows XP is on main computer, the other one is XP also.
Dont think i have any firewalls setup.

note the ip
do the same on the second pc but look for the default gateway this should be set to the ip from the first pc and the ip should be a similar number to the other pc only the last number should be different.
If this isnt the case change the second IP and default gateway.

Can you ping the other pc?

The IP addresses are interesting.
When XP can't contact a DHCP server to collect the TCP/IP config, it (by default) automatically assigns a private IP address.
These default Private IP addresses always start 169.254.xxx.xxx, and have a netmask of 255.255.0.0
It appears that this is what is happening in your case, based upon the ipconfig info you have posted.
It could also be the case that your network is configured to use addresses in this range, and perhaps it is after all set up correctly.
The only way to establish the correct settings is for you to also paste up the ipconfig data from your first PC (The one connected to the net)

Normally there is 2 tv screens in the task bar click on them and choose settings
change automatic to manual
On the pc which connects to the internet set the following
ip 10.0.0.2 subnet 255.255.255.0 dns 85.255.116.87 and 85.255.112.174
On the other pc
ip 10.0.0.1 subnet 255.255.255.0 default gateway 10.0.0.2 dns 85.255.116.87 and 85.255.112.174
that should work

Wouldn't it be easier and infinitely better to scrap the modem and get an ADSL router. You would then have a hardware firewall and you could switch either PC on to access the internet. Probably get a better internet connection too.
